4. Bollinger Bands & The Volatility Squeeze: Explosive Expansion Setups
Part of Chapter 07: Oscillators, Indicators & Quantitative Divergences
- 20-period SMA with upper and lower bands set at 2 standard deviations
- Volatility cycles: Low volatility always precedes explosive high volatility
- The Bollinger Squeeze: Bandwidth contracting to multi-month historical lows
Created by John Bollinger, Bollinger Bands enclose price within an envelope defined by volatility: an upper band and lower band plotted 2 standard deviations away from a 20-period simple moving average.
Because standard deviation is a pure measure of volatility, the bands widen during volatile periods and contract during quiet consolidation ranges.
The Bollinger Squeeze is one of the most powerful setups in crypto: when the bandwidth contracts to its narrowest level in weeks or months, volatility has been compressed like a coiled spring. An explosive directional breakout is mathematically guaranteed to follow.
\text{Upper/Lower} = \text{SMA}_{20}(P) \pm (2 \times \sigma_{20})Mathematical Explanation: Statistically, ~95.4% of all price action closes within the 2 standard deviation bands under normal distribution assumptions.
Never guess the direction of a Bollinger Squeeze in advance. Wait for the first candle to close cleanly outside the bands accompanied by a surge in volume, then trade in the direction of the expansion.
