5. Fair Value Gaps (FVG) & Imbalance Inefficiencies: The Magnet Effect
Part of Chapter 06: Market Structure & Smart Money Price Action
- 3-candle formation creating an un-auctioned price void
- Imbalance between Candle 1 high and Candle 3 low
- Mitigation and rebalancing: Why price acts like a magnet to fill FVGs
Under healthy auction conditions, price is delivered efficiently: buyers and sellers interact at every tick. However, when large institutional orders enter the market with extreme aggression, price leaps rapidly in a single direction, leaving an imbalance.
A Bullish Fair Value Gap (FVG) occurs across a 3-candle sequence: when the low of Candle 3 does not overlap with the high of Candle 1. The space between them represents an inefficiency where only buying was offered.
Because markets seek equilibrium, these imbalances act as powerful price magnets. Algorithmic market makers frequently return to 'mitigate' (fill) the FVG before continuing the dominant trend.
\text{FVG Gap} = \text{Low}(\text{Candle}_3) - \text{High}(\text{Candle}_1) > 0Mathematical Explanation: The Consequent Encroachment (CE) of an FVG is its exact 50% midpoint, serving as the highest-probability reaction level.
Draw a line at the 50% midpoint (Consequent Encroachment) of any prominent 4H FVG. When price wicks into this 50% level, it offers an exceptional entry for continuation trades.
